In simple term , Custom image is something that you use the existing VM as baseline and capture its configuration/software's and build your own image for deployment .
Refer this for more info on custom image process: and there are multiple ways to create the custom image.

In your case, in-build upgrade of OS is not a custom image, until you capture that VM and create your own build.
So, if in my case, in-build upgrade of OS is not a custom image, I can enable Azure Disk Encryption on that VM? Because it states that I won't be able to enable it on VMs with custom images.
Not sure how you created this VM in azure. Is it direct from azure market place or used any custom image in you repository to create this VM. Just trying to confirm the source of this VM .
Because the only Azure gallery image are the supported distributions.
